With a library,do I need to upgrade it to level 10 to capture a city.Also,can I capture neutral or grayed out cities.

no, but it is a good idea to. See, the level determines its efficiency. With lvl 10, all you have to donate is 36000 resources for your next city point. At level 1 (10% efficient), its 360000. Yea, there's an extra zero in that number!
You can capture almost any city you want but you must be at war with the owner. Grey cities (either Native or player) can be taken without war!
